The dwarf died. The scene where he throws the ring into the grave is a dream the girl is having because she feels regret and guilt and maybe like she wants to die too or perhaps symbolic of the fact that a part of her died with the dwarf.

Lariekoekje: This is the way I see it too. He dies. She feels responsible. She thinks it should have been her instead. And this idea is represented as a dream she has. It shows that she had feelings for him in return. If they were more literal and showed her mourning over his grave instead, it would seem more like she just felt pity. Her feelings for the dwarf go deeper than just pity and they had to communicate that somehow.
